			<content:encoded><![CDATA[<p>Citigroup agreed Monday to purchase Wachovia&#8217;s banking operations for $2.1 billion in a deal arranged by federal regulators, making the Charlotte-based bank the latest casualty of the widening global financial crisis.</p>
<p>The deal greatly expands Citigroup&#8217;s retail franchise—giving it a total of more than 4,300 U.S. branches and $600 billion in deposits—and secures its place among the U.S. banking industry&#8217;s Big Three, along with Bank of America Corp. and JPMorgan Chase &#038; Co.</p>
<p>But it comes at a cost: Citigroup Inc. said it will slash its quarterly dividend in half to 16 cents. It also will dilute existing shareholders by selling $10 billion in common stock to shore up its capital position.</p>
<p>In addition to assuming $53 billion worth of debt, Citigroup will absorb up to $42 billion of losses from Wachovia&#8217;s $312 billion loan portfolio, with the Federal Deposit Insurance Corp. agreeing to cover any remaining losses. Citigroup also will issue $12 billion in preferred stock and warrants to the FDIC.</p>
<p>The remainder of Wachovia will include its asset management, retail brokerage and certain select parts of its wealth management businesses, including the Evergreen and Wachovia Securities franchises. It will continue to be a public company under the Wachovia name.</p>
<p>The agreement comes after a fevered weekend courtship in which Citigroup and Wells Fargo &#038; Co. both were reportedly studying the books of Wachovia Corp., which was weighed down by losses linked to its ill-timed 2006 acquisition of mortgage lender Golden West Financial Corp.</p>
<p>Wachovia, like Washington Mutual Inc., which was seized by the federal government last week, was a big originator of option adjustable-rate mortgages, which offered very low introductory payments and let borrowers defer some interest payments until later years. Delinquencies and defaults on these types of mortgages have skyrocketed in recent months, causing big losses for the banks.</p>
<p>Wachovia shares, which had slumped as the global credit crisis intensified in recent months, had not traded by early Monday afternoon, even though electronic premarket trades showed them plunging 91 percent to 94 cents.</p>
<p>The FDIC asserted Monday that Wachovia did not fail, and that all depositors are protected and there will be no immediate cost to the Deposit Insurance Fund.</p>
<p>Federal Reserve Chairman Ben Bernanke, in a statement Monday, said he supports the &#8220;timely actions&#8221; taken by the FDIC &#8220;which demonstrate our government&#8217;s unwavering commitment to financial and economic stability.&#8221;</p>
<p>Treasury Secretary Henry Paulson said in a statement that the sale of Wachovia&#8217;s banking operations to Citigroup would &#8220;mitigate potential market disruptions.&#8221; Paulson said he agreed with the FDIC and the Fed that a &#8220;failure of Wachovia would have posed a systemic risk&#8221; to the nation&#8217;s financial system.</p>
<p>The deal is essentially a vote of confidence in Citigroup&#8217;s capital strength, said Sandler O&#8217;Neill &#038; Partners analyst Jeff Harte in a note to investors. &#8220;We are skeptical that the FDIC would have brokered a deal to sell Wachovia&#8217;s assets and liabilities into weak hands,&#8221; he said.</p>
<p>With the acquisition of the bulk of Wachovia, Citigroup has reclaimed its title as the biggest U.S. bank by total assets—$2.91 trillion. In terms of how shareholders value each company&#8217;s stock, Bank of America Corp. remains the largest U.S. bank, followed by JPMorgan Chase in second and Citigroup in third place.</p>
<p>Wachovia&#8217;s takeover marks a dramatic shift in the outlook for Citigroup&#8217;s future. Just a short time ago, the bank&#8217;s investors worried about the possibility of its own collapse given its massive exposure to mortgage-backed securities. New York-based Citigroup has not turned a profit for three straight quarters, and lost a total of $17.4 billion during that period after writing down its assets by about $46 billion. That&#8217;s the largest reduction in asset values taken by any U.S. bank in the current credit crisis.</p>
<p>Citigroup said it expects to reduce expenses by more than $3 billion annually as it consolidates certain functions. But with few overlaps in their regional operations, Citi projects closing fewer than 5 percent of the banks&#8217; combined branches.</p>
<p>During a conference call with investors, Citigroup CEO Vikram Pandit said he is working with Wachovia CEO Bob Steel in setting up a transition team. &#8220;We will make sure that we execute on this with a great deal of precision and a great deal of speed,&#8221; he said.</p>
<p>The government&#8217;s proposed $700 billion rescue plan for financial institution, being voted on Monday by the House of Representatives, likely will prove of added benefit to Citi.</p>
<p>While the plan broadly aims to prevent banks from profiting on the sale of troubled assets to the government, there is an exception made for assets acquired in a merger or buyout, or from companies that have filed for bankruptcy. This could allow Citigroup to sell toxic mortgages and other assets it gained from Wachovia for a higher price than the bank actually paid for them.</p>
<p>The Wachovia acquisition caps a wave of unprecedented upheaval in the financial sector in the past six months that has redefined the banking industry, starting with the government-led forced sale of Bear Stearns Cos. to JPMorgan in March.</p>
<p>The failure of IndyMac Bancorp in July reignited investors&#8217; fears about the stability of the financial sector, which led to the eventual takeover of struggling mortgage lenders Fannie Mae and Freddie Mac. Earlier this month, officials seized both Fannie and Freddie, temporarily putting them in a government conservatorship, replacing their chief executives and taking a financial stake in the mortgage finance companies.</p>
<p>After U.S. regulators made it clear that they would not bail out struggling investment bank Lehman Brothers Holdings Inc., rival Merrill Lynch &#038; Co. arranged a hasty deal to be bought by Bank of America Corp. for $50 billion in stock.</p>
<p>Lehman Brothers was subsequently forced to declare bankruptcy, the largest ever in the United States. Investor concerns quickly turned to American International Group Inc., the nation&#8217;s largest insurer. Staving off a failure that could have sent shock waves throughout the global markets, the federal government injected an $85 billion emergency loan into the insurer.</p>
<p>Just days later, the government seized Seattle-based Washington Mutual, marking the largest bank failure in U.S. history. WaMu&#8217;s deposits and assets were acquired by JPMorgan for just $1.9 billion.</p>
<p>These events have now culminated in extraordinary moves by the federal government to try to fix the financial crisis that began more than a year ago.</p>
<p>Wachovia&#8217;s problems stem largely from its acquisition of mortgage lender Golden West Financial Corp. in 2006 for roughly $25 billion at the height of the nation&#8217;s housing boom. With that purchase, Wachovia inherited a deteriorating $122 billion portfolio of Pick-A-Payment loans, Golden West&#8217;s specialty, which let borrowers skip some payments.</p>
<p>This summer, Wachovia reported a $9.11 billion loss for the second quarter, announced plans to cut 11,350 jobs—mostly in its mortgage business—and slashed its dividend. Wachovia also boosted its provision for loan losses to $5.57 billion during the second quarter, up from $179 million in the year-ago period.</p>

			<content:encoded><![CDATA[<p>NEW YORK -(Dow Jones)- Moves by Morgan Stanley (MS) and Goldman Sachs Group Inc. (GS) to become bank holding companies will close the window on the era of independent investment banks but open the door for them to a new breed of acquisitions.</p>
<p>Morgan Stanley and Goldman Sachs were both granted bank holding company status Sunday by the Federal Reserve. The status is supposed to include a five-day antitrust waiting period, but Monday the Fed said the transaction might done immediately.<img title="Goldman and Morgan get full banking charters" src="http://www.pdwhite.com/images/Emerald_City.jpg" alt="" width="250" height="250" align="right" /></p>
<p>The two banks managed to remain standing despite the financial crisis hitting a peak last week. Stock prices of Morgan Stanley and Goldman Sachs plunged early last week, but rebounded Friday on talks a government plan to buy troubled mortgage assets from financial firms in a bid to halt the spreading crisis on Wall Street.</p>
<p>&#8220;The main advantage investment banks will gain is flexibility - both on the liability side and on the asset size,&#8221; said Roger Lister, the chief credit officer of the U.S. Financial Institutions Group at the rating agency DBRS Inc.</p>
<p>While it makes it easier for investment banks to use deposits, it also makes it easier to moves assets from one part of the company to another. Both investment banks&#8217; &#8220;goal is to reduce stress and wholesale funding,&#8221; said Lister.</p>
<p>The Federal Reserve Board has already eased restriction for bankers to use deposits to fund capital markets operations. After the previous weekend&#8217;s hectic negotiations between bankers, regulators, and Lehman Brothers Holdings Inc. ( LEH) and Merrill Lynch &amp; Co. (MER), the Fed announced on Sept. 14 that it would allow &#8220;all insured depository institutions to provide liquidity to their affiliates for assets typically funded in the tri-party repo market.&#8221;</p>
<p>That removed one of the main restrictions regarding the use of deposits, and it makes it more attractive to generate more deposits. Though the exception to the Federal Reserve Act is set to expire on Jan. 30, the Fed said.</p>
<p>For now, that makes retail deposits even more valuable, and is a big incentive for the investment banks to either merge with a bank, or buy a bank. In fact, at least one investment banker, who declined to speak on the record, said buying or merging with a bank is likely to be the main reason for the change to bank holding company status.</p>
<p>&#8220;It will be a lot easier to make an acquisition, which the two firms [Morgan Stanley and Goldman Sachs] are immediately equipped to do, without having to go through the regulatory machine,&#8221; said Campbell Harvey, professor of finance at Duke University&#8217;s Fuqua School of Business.</p>
<p>Bank boards have looked with suspicion at potential non-bank buyer, this investment banker said. Capital One Financial Corp. (COF) also became a bank holding company once it had decided more than five years ago that it would want to buy a bank to fund its consumer loans with deposits.</p>
<p>In that sense, the change to holding company status would smooth even the negotiations Morgan Stanley is rumored to hold Wachovia Corp. (WB). The Charlotte-based company might have a much easier time negotiating with a partner now on an equal playing field from a regulatory perspective, the investment banker said.</p>
<p>Monday, Japanese bank Mitsubishi UFJ Financial Group Inc. (MTU) announced a strategic partnership with Morgan Stanley, and it is buying between a 10% to 20% stake in the firm, with intentions to spend a maximum of $8.4 billion.</p>
<p>However, even despite the capital infusion from Mitsubishi, a merger with Wachovia might be Morgan Stanley&#8217;s ultimate goal, the investment banker said.</p>
<p>The remaining investment banks might also look for banks to buy. However, they might have to look for a sizable target to generate the returns shareholder would demand for expanding into a new line of business. Running a retail bank is different from managing capital markets operation, though the investment banks could conceivably buy retail bank with a stable management and keep it in place. &#8220;Eight percent of the value of a retail bank is in its deposits,&#8221; said the investment banker.</p>
<p>Still, Lister of DBRS remained more skeptical. &#8220;The difficulty will be how to make money&#8221; from retail banking. &#8220;How do you leverage the business?&#8221; he asked. Capital One&#8217;s rational was to add its marketing skills to the banks it bought, and use the branches and new customers for its credit card business, in addition to the new businesses and the deposits. It remains to be seen how investment banks would add their skills to advance the retail bank they might buy, Lister said.</p>
<p>Banks have turned to foreign investors the past few weeks as they looked to raise capital, but many market participants felt that it was becoming more and more difficult for banks to secure capital, especially from overseas investors. Lehman Brothers, which recently filed for bankruptcy and sold its broker-dealer unit to Barclays PLC (BCS), was in talks with Korea Development Bank for a capital infusion, but the deal fell through.</p>
<p>However, the Mitsubishi partnership with Morgan Stanley might be a sign that the market is bottoming out, said Harvey of Duke University, adding that foreign investors may start looking again to the U.S. market for investment opportunities.</p>
<p>However, challenges will arise from becoming a bank holding company, such as the costs to comply with bank holding company rules and regulations, which will be extensive.</p>
<p>For one, Morgan Stanley and Goldman Sachs will need to drastically reduce leverage, and bring down the ratio to bank holding company range, said Harvey.</p>
<p>Banks&#8217; capital is tightly regulated - so on July 31, Wells Fargo &amp; Co.&#8217;s (WFC) leverage was 12.7 times, and even JPMorgan Chase &amp; Co.&#8217;s (JPM) leverage was 13.3 times, despite its large investment banking unit. Morgan Stanley and Goldman Sachs leverage ratio is 33, and 28, respectively.</p>
<p>The two firms will also be subject to heightened scrutiny. Generally, investment banks have tried to avoid direct regulation from the Fed, but bank holding companies are subject to fairly specific hands on regulations from the government. Goldman Sachs and Morgan Stanley have been under the Securities and Exchange Commission watch, but will now need to comply with bank regulatory type standards, said V. Gerald Comizio, senior partner in the banking and financial practice at Paul Hasting. A challenge for the Federal Reserve will be coming up with a user friendly transition period, he said</p>
